Indian Government Prepares for Key FY 27 Budget Announcement
The Indian government is gearing up for the presentation of the Fiscal Year 27 budget, scheduled for February 1, 2024. This budget marks the third full budget under the administration of Prime Minister Narendra Modi. Stakeholders are anticipating the government’s fiscal priorities amid a backdrop of economic uncertainty and evolving geopolitical dynamics.
Traditionally, the middle class in India plays a significant role in shaping budget expectations. This year, however, there is a palpable sense of restraint among taxpayers. Last year, the Finance Minister announced substantial tax relief by raising the income tax threshold under the new regime to Rs 12 lakh. After accounting for standard deductions, this translates to a tax-free annual income of Rs 12.75 lakh. Given these recent concessions, there is skepticism about whether the government will continue to provide similar benefits in the upcoming budget.
Despite India’s status as a leading performer among major economies, the government faces numerous challenges. Rising geopolitical tensions, ongoing conflicts, and elevated tariffs contribute to an uncertain business environment. As a result, enhancing defense spending is likely to be a priority in the budget, with experts projecting a 25% increase in defense capital expenditure. Overall, the government’s capital expenditure is expected to grow by 12% to Rs 12.5 trillion in fiscal year 2027.
The Finance Minister is also expected to maintain a focus on fiscal consolidation. The debt-to-GDP ratio remains above pre-COVID levels, and the government aims to reduce this ratio by 5% by 2031. Tax revenue growth is anticipated at 8% for the next fiscal year, marking a third consecutive year of sub-double-digit growth. Meanwhile, inflation is projected to hover around 4%, which, although within the Reserve Bank of India’s (RBI) tolerance limits, reflects an increase from current levels.
The depreciating Indian rupee, influenced by global market conditions, is expected to contribute to rising inflation due to costly imports. However, a silver lining exists; the RBI is expected to transfer approximately Rs 3 trillion to the government as a dividend, representing a 10% to 15% increase from the previous year. This financial support will assist in managing the fiscal deficit, which is projected to be around 4.2%.
As the government prepares for elections in March 2024, particularly in Uttar Pradesh, there is heightened scrutiny on public sector salaries. The formation of a new pay commission, which may result in an expenditure increase of about Rs 1.8 trillion, is a critical factor in budget planning. The government’s expenditure on salary enhancements may dominate the budget, potentially deferring the settlement of salary arrears to subsequent fiscal years.
Looking ahead, the budget is likely to focus on three primary themes: increased capital expenditure, targeted social sector spending, and structural reforms. Planned capital outlays will prioritize defense needs and infrastructure development, including railways and roads, which are essential for job creation.
While the demand for raising the tax exemption limit is unlikely to be met, there is a compelling case for revisiting capital market taxation. Currently, the long-term capital gains tax stands at 12.5%, which many investors consider excessive. Additionally, there is a push to raise the tax exemption limit on long-term capital gains from Rs 1.25 lakh to Rs 2 lakh. The rising costs of real estate in urban areas further bolster the argument for fiscal incentives.
As the budget approaches, prudent fiscal management remains a key concern for all stakeholders. Given the Finance Minister’s track record, there is cautious optimism that the upcoming budget will reflect a balanced approach to economic challenges while addressing the diverse needs of the populace.
